Last week, I was at [Censored private newsletter only]….. I had gotten into a conversation on why stimulus or bailouts are not in America’s best interest especially now we have a looming student loan crisis which will be more costly than the 400 billion Fanny May / Freddie Mac bailout.

John Maynard Keynes had an economic theory that government spending produces good and services. Once upon a time when America was a manufacturing powerhouse, (1946 to about early 1980′s) this may have been true. Unfortunately, in 90’s, the war on the middle class accelerated as the traditional economic manufacturing base was exported overseas. One of the many reasons for this was the change in the role of unions. It shifted from focusing on traditional worker rights to a concept of “let’s get as much as we can and damn the long term consequences”. This, along with a multitude of other greed motivated political, business, and economic decisions, ( such as offering incentives and tax breaks to relocate overseas) led to death of manufacturing in the United States. Ultimately, when you have a country which, for the most part, no longer produces capital goods, government spending doesn’t produce goods and services; it produces debt. This debt, as it is, when piled on acts as a break on economic growth; the more “stimulus” you do, the worse it gets.

How?

Keeping things overly simplified, the more a government spends, the more it borrows to pay the interest on that debt. There is a point where this begins to suck up so much money from the banking system that banks have less funds to loan to small business and they start canceling lines of credit to minimize their risk exposure. As many of you have already discovered, if you’re not sure if your banker “has your back”, you tend to hold on to your cash and not spend, invest, or hire new employees.

Eventually, as a country issues more and more bonds to cover the debt (in our case T-bills), the bond rating will eventually take a hit as the debt ratio rises above 85% of GDP, (others claim it really at 100% and 130%) which is where we are now. Traditionally when this happens, politicians raise taxes. Unfortunately, this no longer works because raising taxes in a declining economy just guarantees your recovery will take longer or not at all. On the subject of taxation, there is a point of diminishing return called the Laffer curve which basically states that beyond a specific point, you receive less and less revenue as you raise the taxes higher.
